What is a Liquidity Pool?

A liquidity pool is a collection of two or more cryptocurrencies locked in a smart contract. Instead of needing a buyer and seller to match (like on a traditional order-book exchange), decentralized exchanges (DEXs) use liquidity pools to allow instant token swaps at any time.

How It Works

Imagine a pool containing Rs 10 lakhs worth of ETH and Rs 10 lakhs worth of USDT. When you want to swap USDT for ETH on Uniswap, you are not matched with another user - you are trading directly against this pool. The mathematical formula ensures a price is always available, no matter how small the trade.

Who Provides Liquidity and Why?

Anyone can become a Liquidity Provider (LP) by depositing equal values of two tokens into a pool. In return:

  • You receive LP tokens representing your share of the pool.
  • You earn a portion of every trading fee generated by the pool (typically 0.3% per trade on Uniswap).
  • If the pool is busy, these fees can generate substantial APY on your deposited assets.

The Risk: Impermanent Loss

The main risk for liquidity providers is "impermanent loss." This occurs when the price ratio of your deposited tokens changes significantly. The smart contract rebalances the pool as trades happen, meaning you may end up with more of the losing token and less of the gaining token compared to simply holding both tokens in your wallet.

For example: you deposit ETH and USDT equally. ETH price doubles. When you withdraw, you will have less ETH and more USDT than if you had just held both tokens separately. The loss is "impermanent" because it reverses if the price ratio returns to the original level - but if you withdraw while prices are diverged, the loss becomes permanent.
