What is an AMM?

An Automated Market Maker (AMM) is a type of decentralized exchange protocol that uses a mathematical formula to price tokens and execute trades automatically, without needing a traditional order book (like on CoinDCX or Binance) where buyers and sellers are matched. AMMs are the backbone of DeFi trading on platforms like Uniswap, SushiSwap, and PancakeSwap.

How Traditional Exchanges Work vs AMMs

On a traditional exchange like Binance or the NSE stock market, trading requires an order book - a list of all the buy and sell orders at different prices. A trade only happens when a buyer's price matches a seller's price.

An AMM replaces this with a liquidity pool and a formula. The most common formula used by Uniswap is:

x * y = k

Where x and y are the quantities of the two tokens in the pool, and k is a constant. This formula automatically adjusts the price as the ratio of tokens in the pool changes with each trade.

A Simple Example

Imagine a pool with 100 ETH and 1,00,000 USDT (k = 10,000,000). ETH price = Rs 83,000 per ETH approximately. You buy 10 ETH from this pool. ETH supply drops to 90, and the formula requires USDT supply to rise to approximately 1,11,111. You paid about 11,111 USDT for 10 ETH - a slightly higher price per ETH than the starting price. This is the price impact of your trade.
