Yield farming is a DeFi strategy where investors actively move their cryptocurrency between different protocols to maximize their returns. Like a farmer who rotates crops to maximize the harvest from their land, yield farmers rotate their crypto between liquidity pools, lending protocols, and staking programs to chase the highest APY available.

How Yield Farming Works

A simple yield farming strategy might look like this:

  • You deposit USDT into Aave to earn 5% APY in lending interest.
  • Aave gives you "aUSDT" tokens representing your deposit plus accrued interest.
  • You then deposit your aUSDT into a yield aggregator like Yearn Finance, which automatically compounds your earnings and also gives you YFI reward tokens.
  • You can then stake those YFI tokens for additional rewards.

At each step you stack more yield on top of your existing yield, potentially boosting total returns significantly.

The Risks of Yield Farming

  • Smart contract risk: Every protocol you interact with could have bugs that lead to lost funds.
  • Impermanent loss: Providing liquidity to AMM pools can result in losses if token prices diverge.
  • Token value risk: High APYs are often paid in newly minted tokens whose value can collapse rapidly.
  • Gas fees: On Ethereum, moving between protocols frequently can result in enormous gas costs that eat your profits.
  • Rug pulls: New protocols may be created by anonymous teams who drain the liquidity pool and disappear - a major risk with obscure farming opportunities promoted on Indian Telegram groups.

Is Yield Farming Worth It for Indian Beginners?

For most Indian retail investors, complex yield farming is not recommended. The risks are high, the complexity is significant, and the gas costs on Ethereum can be prohibitive. Simpler alternatives - staking on a reputable exchange, or depositing stablecoins into Aave - give decent returns with much lower risk and complexity.
